Technically, that happened in 1985. We know, because this episode is a continuation of Season 3, Episode 8 and 9, "Low in the mid-80s', and they mention what year it occurred. Also, that's how Grace finds out about Diane the 1st time because Will ducks to avoid her in the end of Episode 9 in the flashback, which causes her to run off into the rain in the actual time.

Grace being so bothered that Will slept with Diane over her husband. Namely because Grace wanted to be the one he slept with to assure he was gay. However Will didn't want to ruin their friendship by doing so. They never state Karen's bisexual but she's so clearly is. They just state she's too drunk to know the difference. I love when Diane says she doesn't need to drink but it makes sex more enjoyable. Than Karen starts pouring wine into a glass as if she wants to get her drunk enough to fool around with her.
