They are alive, immortal and definitely not ghosts.

The spell that allows for resurrection is related to their immortality. We can see that once Delgal made it to the surface, he died almost instantly as the spell is limited to the dungeon. It also makes the Lunatic Magician really sad because Delgal is obviously dead already.

No such thing as Dark Elves in Dungeon Meshi, Elves just have varying skin colour there. In fact, they're pretty much a fake myth in Dungeon Meshi invented by clueless tallmen and even then, its a myth about evil elves who practice dark magic and aren't necessarily always dark-skinned lol.

the place isnt in a different time or in a different dimension, it is the village outside the castle town that is around the golden castle, which is the 5th floor of the dungeon. The appearance of blue sky instead of rocky cavern above is what thrown most people off, but it has a simple explaination that will be reveal later in the series

wait they said in this episode that the villagers are immortal but can´t leave otherwise they turn into ghosts, so why do you keep insisting they´re not alive?

The elven group is called Canaries as a reference to "canaries in a coalmine". This says quite a bit about the members.

if u haven’t noticed, all the villagers look like children, which implied they were born in the dungeon thus adapted to living there. the adults were turned into ghosts because they went insane

Izutsumi has a habit of sleeping in people's beds, there's multiple bonuses where we see her ratings of each party member (including Toshiro's party).

This episode made me deeply sad, at least the part around the ghost village did. Unlike many others, I don't think that immortality is inherently a curse in all of its forms. But the way the Mad Mage set it up? That's just deeply uncomfortable and awful for all parties involved. Including, for one reason or another, the Mad Mage himself, as his sanity seems to have eroded somewhat over the centuries.

Fun fact from the supplemental material of Dungeon Meshi that wont be revealed in the main story, but fairies are basically little homunculi made from semen and horse manure that need to be fed blood daily for 40 weeks before they can be fully formed and functional.
