Grace is smart. She knew that by changing her looks and wardrobe from pretty secretary to beautiful voluptuous brunette she better her odds at Oliver growing his heart from cold miser to warmhearted father figure and adopting. At the same time an unexpected feeling of love developed for him she was not expecting. You can tell as the conversation continues that she trying her upmost to fight the blooming feelings of desire for him. Had she not walked away only one can imagine what weak temptations she would've surrendered to.

I think they've always been in love with each other, but Warbucks was too busy building his empire to consider marriage and Grace did not want to cross a line with her employer, whom she deeply respects. The prospect of sharing Annie as a daughter made them finally come to their senses.
I think Grace was in love with Warbucks and before she decided to confess her love for him she wanted to see if he wanted the same thing she wanted. She wanted to see if he loved Annie as much as she did because her presents was bring out the best in him. If he could open his heart to a adorable little perhaps he could do the same with Grace.
