Even though it's presented as a "happy ending" I feel that Karin (a.k.a. "fragment of Lea") coming back is indicative of the fact that the entire thing will start over once again. By this, I mean that Setsuna is cursed to follow in Kakurine's footsteps as Karin is just another of Lea's (Ihadulca's) incarnations. Thus, as the youthful "magical girl" Setsuna will succumb to being the bitter darkened version that Kakurine exists as within the story. I also feel that her "Klaus Solas" sword is another version of Shahal, which is also connected to Lea/Ihadulca/Galaclava/Karin's powers. Further evidence to support this are Danzavier and Gally. It's my opinion that they are from "another dimension" (different from the visiting fighters: Midori, Setsuna, Keiya, and Lie) in that they are from the far future of the Earth realm. Keiya and Lie are interesting in that it's my opinion that are actually from some point in the past from the "present" that Midori and Setsuna exist in. Anyway, the point of making this observation is at that if Danzavier is fighting "Galaclava" (with Gally trying to collect a bounty on her) in the future, then it becomes a foregone conclusion that the entire mission to stop Ihadulca (at least in the Earth universe/dimension/realm, etc.) is a complete failure. Thus, Setsuna will either die or become something akin to Kakurine whilst Karin goes on to become Galaclava. The only thing I can't figure out is who/what "Orsa" is and how she/he/it fits into all of this. On a separate not (in case this was confusing) regarding Keiya and Lie is that fact that their stories directly connect to eachother. Lie's sword is interesting when compared to Setsuna's, both of the accompanying spirits of these blades create clones for the ones who wield them on a whim. Plus, both of them take complete control (possession) of the user at one point as well. Also, both blade spirits Shahahl's "the devil" and Klaus Solas' Karin are associated with Ihadulca/Lea/Galaclava, etc. It's even possible that the mysterious "New Master" at the end of Lie's storyline is Setsuna herself (maybe). Now, how/why they're brought together is two fold: I-Persaru's timeless/eternal nature and the transcendant nature of Lea/Galaclava/Ihadulca herself. Only thing I can't wrap my head around is how Erel's "Armor Void/Nephilm" ties into this. Damn I wish this was an anime/manga or an RPG, the lore and scenario possibilities are THAT densely rich from just 10 CHARACTERS!
You made a lot of confusion with the storyline, a big part of what you say is completely mistaken. First of all, the first proof that Ihadulca is definitely destroyed in almost all storylines is the way the events are narrated in every episode before the battle, indeed the narrator is the character you choose and narrates the events AFTER they happened, indeed they all narrate it as if they were telling a story to one who does not know it, the character you choose (and narrator) speaks knowing all went fine in the end, as Setsuna storyline is narrated by both Setsuna and Karin together, and here comes an even stronger example...if you play Gally's storyline you hear Gally joking cheerfully with her beloved wife while presenting the episodes, they both try to simulate a drama (which was real at that time) on the events of the storyline which were very dramatic, but in the end they always end up joking as they narrate a past story which had a happy ending. Moreover Ihadulca is a Lea's incarnation too, different incarnations do not mean necessarily same evil nature, when Setsuna and Karin destroy Ihadulca, Karin becomes completely a pure loving being, as followed this path and had this aim, for the sake of the beloved Setsuna. And remember that Ihadulca is a being capable to exist in more dimensions at one time, this is also about death, as she lives in more dimensions at one time, she also dies contemporarily in any dimensions she lived. Anyway, the threatened world where everything is set is always I-Praseru, the characters from outside are all somehow able to reach this world to attempt to face Ihadulca at the final battle of the storyline (ALWAYS in the evil zone indeed, and nowhere else), evil zone is an area where Ihadulca was trapped, but the spell is getting weaker and weaker and soon Ihadulca will be able to escape the evil zone, that's why highly skilled fighters from different worlds will face each other to decide who will be the one to face and destroy Ihadulca once forever before she will be able to escape the evil zone and threaten the universe once again. The ending of Setsuna's storyline also suggests in the end Karin survived and met Setsuna again to stay with her forever, but there is no need of specifying it as it is already proved by the storyline which is narrated by both Karin and Setsuna together. The man who caught the sword at the end of Lie's storyline is most probably a member of the Tenpouin clan who was sent on purpose after the sword, if I remember well the aim of the clan was destroying the sword, but I'm not sure because I read the encyclopedia long time ago, then, if the sword took possession of the new guy or was destroyed by it, this will remain a mystery. Also, when Setsuna meets Lie, Lie gets disturbed by the presence of Setsuna's sword, which indicates most probably Lie's sword and Setsuna's sword are not the same sword, but on the contrary they are opposite each other, they represent the "hell" and the "sacred", as the "devil" and the "angel", it derives from Christian culture, as the devil living in the dark hell is disturbed and blinded by the light of the God, as Lucifer was an angel which was sent under ground as a punishment and became the lord of the darkness, rejecting the God and its light so much that eventually Lucifer's eyes can't even support the sacred light of the God, the same concept was lately used about vampire culture, but that's another story, you can also notice Setsuna's sword (Klau Solas) shines brightly and looks like it's made of silver, silver is a metal which is culturally associated to purification from evil and associated to the sacred, to this consider Klau Solas is also called with the nickname "sword of flame and light"... Lie's sword is instead black and bloody red, which represents the darkness and the bloody kill and are opposite to the shining silver light, also the silver as a weapon against the evil was lately used in vampire culture, but also this one is another story. Setsuna and Lie are conceived as opposite each other, it derives from Christian culture. Who wins, who lives, who dies and what is the destiny of I-Praseru and all the 10 characters, all this depends only by the character who is played in the storyline, so there are 10 different stories and outcomes, everyone can choose its favorite one.

Since Setsuna and Karin are okay and together after the events of the former's story (from what you said about the narration), then does that mean Kakurine is alive in some way? We saw her letting herself die from her wounds after she killed Ihadurca, in order to join Lea in death or likely meet her back at their home dimension.
My favorite fighting game and my favorite character. I love Setsuna's theme. My second favorite is Kakurine. I've played this game so much it's the one fighting game I can beat almost anyone else at when I take it out. Even to this day.
