Cancelo, 29, assisted Bayern in winning the Bundesliga at the weekend, but his time at the Allianz Arena has been hit and miss. Thomas Tuchel, the club's manager, also decided against extending his stay in Bavaria.
The move was approved by city manager Pep Guardiola after the defender expressed his displeasure and lost his starting position. Cancelo's chances of forcing his way back into the equation at the Etihad seem slim because the team has done well without him.
