You can find this Beetle in the castle area of the game, near the back of a fountain. It is easy to miss. If you miss it in Chapter 8, don't worry, you can get it in chapter 9 or even later at Chapter 12, as long as Leon has not entered the clock-tower, i.e. the final section of the castle area. Apart from the increase to Leon's max health, there appears to be no other benefits of using this item.

There appears to be more than one beetle in the game, you can find another one in Chapter 14 at the beginning of the second Krauser boss battle.
