Squidward has already said a few times that he is an octopus. The creators decided to name him Squidward because they felt the name "Octoward" would not be catchy. Also, they didn't add all 8 tentacles because it would make him look too burdened. After all, his life is already miserable enough. :P

Actually, according to the creators, he is indeed an octopus. The reason he has 6 legs is "Well, that might be why he is angry all the time". They do contradict this though, like every other octopus like Squidward has six legs, and they even say things like "We must turn him into a squid again", but the creators said on the episode Sleepy Time's commentary on the DVD he was a squid. The quote above was taken from this as well.
