Actually the red loctite is better and makes stronger bond with heat. The blue is not bad with these small engines and it was the one available at that time.

Hi there, I always prefer paper gaskets as these are the most durable after copper gaskets. Yes you can make tour gasket but I recommend that you buy the gasket board where you can make your own cut. I don't think the normal cardboard will hold.
I have a 32cc CY engine in my HSP truck. Does the same torque specs work on cyl head bolts for example on a 32 cc engine? They seem almost identical in all other aspects
Lack of compression can be due to improper piston ring gap or due to cylinder wall tolerance being out of spec. I would look at these two areas given that the piston size is correct.
Break in is all about running the engine through heat cycles while increasing the pressure on it gradually to ensure that the pistons and rings are properly seated with the cylinder walls. First start run on idle for 10-15 minutes and then turn it off till it cools down. Secondly ride the bike with 1/4 throttle max while shifting gears up and down for 15 - 20 minutes. Thirdly repeat the 2nd step with 1/2 throttle for the same period. Lastly repeat it again with 3/4 throttle and for the same period. It is important to let the engine cool down all the way between these steps, In other words each step is a cold start. Use the same fuel oil mix that you usually use, some folks mistakenly go rich on oil thinking more lube is better, but this makes the fuel/air mix lean and causes the engine to run hotter. It worked with me everytime and the last rebuild i had to do was around 8 years ago. I hope this was helpful.
One more thing, if this is an RC engine with no gears, then keep going with the throttle up and down when the RC in motion, without exceeding the 1/4, 1/2 and the 3/4 of each stage. Once this process is complete then you can go to full throttle briefly in the beginning to see how the engine behaves. Normally I wouldn't go hard on it until 2 or 3 fuel tanks are consumed after the break in.
